Xerox (XRX): A 4-Year Call Option on a Shrinking Print Business — Oct 2026 Valuation
Valuation by Damodaran | psind707 | Oct 11, 2026 | Price $2.75 (Oct 9 close) | Next catalyst: Q3 results Oct 29, 2026
Trade view: AVOID. No long. No short either: 33% of float is short with 16 days to cover, and an activist is accumulating.
1. The thesis in four lines
- On EV multiples, Xerox looks in line with print peers (6.1x clean EBITDA vs a 7.0x peer median). That comparison is misleading because Xerox carries 5.2x net leverage vs 0.7x to 2.4x for peers.
- The headline $250M 2026 FCF guide is flattered by a liquidating lease book (receivables down $406M in 12 months) and a one-off $80M tariff-refund sale. Strip both out and core equity FCF is about negative $44M.
- With $5.6B of face claims against a $361M market cap, the equity is best valued as a call option on the enterprise (Damodaran's distressed-equity method), with a 4.0-year face-weighted duration.
- The bond market agrees with the equity being thin: Xerox repurchased its own debt at about 50 cents on the dollar in H1 2026, and its 2030 notes step up to a 16.75% coupon.
2. Business snapshot (Q2 2026)
| Metric | Value | Source |
|---|---|---|
| Revenue Q2 2026 | $1,922M, +22% reported, pro forma down 6.5% | 8-K Q2 release |
| Adj. operating margin Q2 | 10.6% ($203M) | 8-K Q2 release |
| FY2026 guide | Revenue about $7.6B; adj. op. income $555M to $605M; FCF about $250M | 8-K Q2 release |
| Operating cash flow guide | About $340M, cut twice (from $360M, then $350M); includes $80M tariff-receivable sale | 10-Q Q2 2026 |
| Lexmark synergies | Gross cost synergy target raised to at least $350M | 8-K Q2 release |
| TTM GAAP net income | Negative $939M | stockanalysis |
| Shares outstanding | 131.31M (Jul 31, 2026) | 10-Q cover |
3. The hidden issue: a liquidating lease book
Xerox Financial Services (XFS) used to fund equipment leases on its own balance sheet. Origination has fallen and receivables are being sold to third-party funding partners, so the book is running off and the cash shows up in operating cash flow.
| Date | Net finance receivables | Financing debt (7:1 allocation) |
|---|---|---|
| Dec 2024 | $1,745M | n/a |
| Jun 2025 | $1,620M | n/a |
| Dec 2025 | $1,402M | $1,488M |
| Jun 2026 | $1,214M | $1,310M |
The cash-flow line "decrease in finance receivables" was $489M in FY2025 and $434M trailing twelve months. The 10-K states that the 2026 operating cash flow guide reflects an overall reduction in finance receivables. My interpretation: that cash is the return of capital from a shrinking asset, matched by repayment of financing debt, and should not be capitalized as recurring free cash flow.
| Core FCF bridge, 2026E ($M) | Amount |
|---|---|
| Guided FCF | 250 |
| Less one-off tariff-receivable sale | (80) |
| Less SBC (owner FCF convention) | (40) |
| Less finance-receivable runoff (assumed for 2026) | (300) |
| Add pension contributions above service cost | 150 |
| Less net financing margin, after tax | (24) |
| Core equity FCF | (44) |
| Add after-tax non-financing interest ($370M x 0.79) | 292 |
| Core unlevered FCF | 248 |
4. Claims on the enterprise ($M, Jun 30, 2026)
| Claim | Face value | Notes |
|---|---|---|
| Debt (principal) | 4,357 | Book value 4,223; includes $450M IPCo/TPG brand-IP joint venture loans and units |
| Tariff-receivable financing liability | 90 | Refunds expected by Dec 2026 |
| Series A convertible preferred | 180 | 8% cumulative; converts at $26.70; held by Deason trust |
| Noncontrolling interests | 7 | |
| Pension and retiree medical deficit, after tax | 928 | Balance-sheet liability $1,175M pre-tax |
| Total face claims | 5,562 | |
| Less cash | (495) | $57M of total cash is restricted |
| Less finance receivables at 92% of book | (1,117) | Haircut for credit loss and discount |
| Net claims | 3,950 | vs market cap $361M |
| XRXDW warrants (deducted from equity) | 19 | 77.3M warrants, $8 strike, expire Feb 2028, trade at $0.24 |
5. Debt maturity wall
| Period | Maturing ($M) | Key instruments |
|---|---|---|
| Q4 2026 | 21 | Term loan amortization |
| 2027 | 157 | Amortization |
| 2028 | 752 | 5.50% notes ($556M) |
| 2029 | 1,177 | 8.88% notes ($500M); term loan B ($705M, SOFR+4.00%) |
| 2030 | 1,050 | 13% notes stepping to 16.75%; 3.75% convertible ($400M, $20.84 conversion); 10.25% first lien ($400M) |
| 2031+ | 1,200 | 13.50% second lien ($494M); 4.80% 2035; 6.75% 2039; IPCo loans |
Liquidity is adequate near term: $495M cash plus $276M net availability on an undrawn $425M ABL revolver (matures May 2028). There is no default trigger before 2028. The problem is refinancing $3B between 2028 and 2030 at the coupons the market now demands.
6. Intrinsic value: DCF plus equity-as-option
Discount rate. Risk-free 5.22% (10-year Treasury, Oct 8, 2026). Damodaran US Office Equipment and Services unlevered beta 1.04 (cash-corrected, Jan 2026), giving an unlevered cost of capital of 9.9%. Pre-tax cost of debt 11%. WACC 10.5% in the base case, 11.5% bear, 9.5% bull. Raw regression beta (2.46) is not used, per house rules.
| Case | Prob. | Core UFCF path ($M, 2026 to 2030) | Terminal growth | WACC | Operating EV | Equity / share |
|---|---|---|---|---|---|---|
| Bear: synergies stall, decline continues | 35% | 210, 190, 175, 160, 150 | minus 4% | 11.5% | $1,197M | $0.19 |
| Base: synergies partly delivered | 45% | 250, 285, 315, 305, 295 | minus 2% | 10.5% | $2,481M | $1.68 |
| Bull: full $350M synergies | 20% | 260, 330, 380, 375, 370 | minus 1% | 9.5% | $3,514M | $4.02 |
| PWFV | $1.62 |
Option inputs. Firm value = operating EV + cash + receivables. Strike = $5,562M face claims. Duration 4.0 years (face-weighted maturity ladder). Firm volatility 25%. Payout yield 7% (cash paid out to claimholders each year). Warrants are deducted from the option value.
Why negative terminal growth. Office print is a structurally declining market (pro forma revenue down 6.5%). Under the aging-in-dog-years framework a Gordon perpetuity at positive growth is inappropriate here.
| Sensitivity | PWFV |
|---|---|
| Base model | $1.62 |
| Firm volatility 20% | $0.97 |
| Firm volatility 30% | $2.37 |
| Payout yield 6% | $1.91 |
| Payout yield 8% | $1.37 |
| Pension net of UK/NL surpluses ($517M after tax) | $2.03 |
Reverse DCF. $2.75 implies an operating EV of about $3.0B, 21% above the base case and close to the bull case. That is 4.2x clean EBITDA on an operating basis.
7. Peer-relative valuation
Prices are Oct 9, 2026 closes (Kabutan for Japanese names, Massive for PBI). EV = market cap + total debt minus cash. XRX shown on 2026E clean EBITDA of $720M (adj. operating income plus depreciation, less SBC and recurring restructuring).
| Company | EV/EBITDA | EV/Sales | Net debt/EBITDA | Fwd P/E |
|---|---|---|---|---|
| Xerox (XRX) | 6.1x | 0.58x | 5.2x (core 3.4x) | n/m |
| HP Inc (HPQ) | 7.2x | 0.56x | 1.3x | 10.1x |
| Ricoh (7752) | 7.0x | 0.48x | 1.6x | 14.2x* |
| Seiko Epson (6724) | 7.1x | 0.71x | net cash | 15.3x* |
| Canon (7751) | 6.2x | 0.96x | 0.7x | 14.0x* |
| Konica Minolta (4902) | 5.2x | 0.54x | 2.4x | 9.9x* |
| Pitney Bowes (PBI), levered legacy | 8.0x | 2.24x | 3.6x | 9.9x* |
| Core-five median | 7.0x | 0.56x | 1.6x |
* Estimated: stale consensus scaled to the new price. Damodaran US industry average EV/EBITDA is 10.0x (Jan 2026), but every core print peer trades below it.
| Implied XRX equity / share | Before pension | Pension net of surpluses | Balance-sheet pension |
|---|---|---|---|
| Konica 5.2x (leverage-matched) | negative | negative | negative |
| Canon 6.2x | $3.26 | negative | negative |
| Core median 7.0x | $7.48 | $3.54 | $0.41 |
| HPQ 7.2x | $8.58 | $4.64 | $1.51 |
| Core median EV/Sales 0.56x | $1.51 | negative | negative |
Consistency gate. DCF ($1.62) and the core-median comp diverge by more than 2x before pension. The explanation is leverage: peer multiples come from balance sheets with 0.7x to 2.4x leverage and no 2028 to 2030 refinancing wall. On the only leverage-matched comp (Konica Minolta), Xerox equity is negative under every pension treatment. Once the pension deficit is included, the peer median gives $0.41, below the DCF. The gate is passed with this explanation.
8. Pricing section
| Factor | Reading (verified) |
|---|---|
| Insiders, 12 months | No open-market buys (Code P) or sales (Code S). Only RSU vesting and tax withholding. Management did not buy at the $1.75 low in March 2026. Former CEO Bandrowczak sold 249,570 warrants (May to Jun 2026). Form 4 remarks list Pastor as CEO. |
| Largest holder | DD Revocable Trust (Deason estate): 11.29% incl. converted preferred, plus 7.6M warrants. Passive intent; estate administration is a potential supply overhang. |
| Activist | STARTEEPO (Czech fund): 7.34% and rising through four 13D filings (May to Sep 2026). Sep 7 letter demands detailed XFS reporting and a strategic review (JV, capital partner, partial or full sale). No board-seat demand filed. Icahn exited in 2023. |
| Short interest | 39.0M shares (Sep 30, 2026), about 33% of float, 16.0 days to cover. |
| Momentum | Price $2.75 is above the 200-day average ($2.52) and below the 50-day ($3.15). |
| Dividend | $0.025 quarterly, unchanged. |
| Catalysts | Q3 results Oct 29; STARTEEPO and XFS review; any debt exchange offer; 2028 maturity refinancing. |
Why AVOID rather than SELL. The value label is OVERVALUED, but a short faces a crowded borrow (16 days to cover), an accumulating activist with a credible monetization angle for XFS, and a 2-year warrant overhang that the company can reprice at its discretion. No position is the right expression.
9. What would change the call
- Upside: an XFS sale or JV at or above book, plus evidence that core FCF (ex-runoff) turns positive; a refinancing of the 2028 to 2029 maturities below 10%.
- Downside: another operating cash flow guide cut on Oct 29; runoff slowing without a matching EBITDA lift; a coercive debt exchange that dilutes equity.
- Re-run due after Q3 (Oct 29, 2026) and Q4 results, per the post-mortem cadence.
10. Data notes
- Verified from SEC filings: debt ladder, receivables, pension, preferred, warrants, Form 4s, 13D/13G filings. Peer prices are Oct 9 closes.
- Not verified: H2 2026 runoff (assumed $300M for FY2026); Lexmark synergies realized in 2026 (the FY2025 10-K cites more than $500M of cumulative gross run-rate savings incl. integration); Japanese peer balance sheets are June-quarter data, with results due Oct 27 to Nov 6; peer forward P/Es other than HPQ.
- An earlier ten-name screen (Oct 10) put XRX at $1.72. This standalone report supersedes it.
