Upstart (UPST) — SBC-Corrected Valuation Update, Post-Q2 2026

by psind707

Post-Q2 2026 earnings | August 5, 2026 | Supersedes March 2026 report | Damodaran three-scenario DCF, SBC as real cash expense

Correction notice: Our March 2026 report published a blended fair value of $56. That model converted 72% of adjusted EBITDA to FCFF, which under-penalized stock-based compensation — the same error class we have corrected before (see Intuit). UPST's SBC runs approximately $165M/year, about 16% of FY2025 revenue, and adjusted EBITDA excludes all of it. This report rebuilds the valuation with SBC treated as a real cash expense, consistent with our standing framework. The prior target is withdrawn.

1. Q2 2026: Operational Bull Case Confirmed

Q2 (reported Aug 4) was the strongest print of 2026 and settled the central question of the year — whether Q1's 13% adjusted EBITDA margin was the trough. It was. Stock rallied approximately 12.6% after hours to $34.14 from $26.50.

Take rate check: $364.7M revenue on $4,227M originations = 8.63%, versus approximately 9.5% blended in FY2025. Compression is real — driven by mix shift toward auto, HELOC, and prime — but slower than feared, and volume growth (+50%) overwhelmed it this quarter.

2. The Monthly Telemetry (New Disclosure Regime)

Upstart now publishes monthly origination volume and its Upstart Macro Index (UMI). The August 3 release is the first soft data point of Q3: July originations of $1,397.4M over 27.4 origination days = $51.0M/day, down 8.1% from June's $55.5M/day and 5.4% below the Q2 average of $53.9M/day. UMI rose to 1.50, the highest since January 2026, meaning models estimate credit losses approximately 50% above a normal economy. Rising UMI mechanically tightens approvals — the July volume dip and the UMI uptick are the same event observed twice. Q3 has opened below the Q2 run rate; the reaffirmed $1.4B guide requires H2 re-acceleration.

3. Macro Regime: Why Rates Flipped the Model

The 2026 Fed narrative moved from expected cuts to hike risk: the latest dot plot shows at least one hike penciled in for 2026, with 2026 PCE inflation projected at 3.6% amid the energy-price shock. This hits UPST through three channels simultaneously: (1) volume — higher consumer rates reduce conversion; (2) take rate — loan buyers demand more yield, compressing UPST's economics; (3) discount rate — long-duration growth equity de-rates. Our WACC moves from 13.5% to 14.0% (risk-free 4.0%, stagflation-adjusted ERP 5.75%, levered beta 2.1, near-zero-coupon convertible debt).

4. The SBC Problem — Where the Equity Value Actually Lives

FY2025: adjusted EBITDA $230M, GAAP net income $54M. The wedge is mostly SBC (approximately $165M, about 16% of revenue) plus D&A. Q2 2026 repeats the pattern: $76.9M adjusted EBITDA against roughly $15M GAAP net income implies the SBC+D&A wedge still runs approximately $60M per quarter — SBC tracking $180–200M annualized, approximately 13% of revenue. Owner FCF = adjusted EBITDA minus SBC minus capex minus cash taxes. Every scenario below applies this definition.

Partial offset: the board authorized a $400M buyback; $278M was deployed by mid-February (including a $100M tranche at an average $31.31), leaving $122M. At full deployment the program retires roughly 13M shares — approximately 1.5 to 2 years of SBC issuance — which makes a flat diluted share count (98M) a credible assumption rather than an optimistic one. The buyback converts SBC from a per-share value leak into a pure P&L expense; it does not make the expense disappear.

5. Three-Scenario DCF (SBC-Corrected, WACC 14%)

Scenario 2031 Revenue EBITDA margin path SBC % of rev 2031 Owner FCF Value/sh Prob.
Bull — blueprint delivered, Fed pivots 2027$3,780M21% to 27%16% to 7%$538M$2720%
Base — hits 2026 guide, growth decays, margin plateaus 22–23%$2,790M21% to 23%16% to 9%$250M$1155%
Bear — Fed hikes, UMI rises, growth stalls mid-teens, margin stuck 15–16%$1,740M13% to 16%stays 11%+$41Mapprox $025%
Probability-weighted————$14–18100%

EV-to-equity bridge: net debt approximately $625M ($690M 0% converts due 2032 at $82.50 conversion + $425M 1% converts due 2030 at $91.99, less approximately $490M cash), 98M diluted shares held flat (buyback offsets SBC issuance). Capex 2% of revenue, cash tax 21% on positive pre-tax owner earnings.

6. Management's Blueprint, Valued Under Three Lenses

Management targets a 35% revenue CAGR for 2025–2028 (to approximately $2.58B) with a terminal adjusted EBITDA margin of about 25%. Taking that blueprint entirely at face value:

Lens Fair value if blueprint fully delivered
SBC stays heavy (16% falling only to 10%), 98M shares$21
SBC disciplined (to 7%) + buyback shrinks count to 92M$28
Street lens (SBC-blind adjusted EBITDA)$46

We handicap joint delivery of both the growth and margin targets at approximately 25% (the two are correlated — both require a cooperative macro). The punchline: even full delivery is worth $21–28 under strict SBC accounting. At $34 post-earnings, the market is paying the street lens for the blueprint. The equity story is not the CAGR — it is whether SBC as a percentage of revenue falls faster than take rates compress.

7. Funding Side: Fully De-Risked

The August Castlelake agreement — up to $4B of consumer loan purchases over up to 24 months via forward flow, the fourth and largest deal with this buyer since 2023 — caps a 2026 series (Eltura/Aperture $1B, Centerbridge $1.2B, Fortress $1.25B, Neuberger $600M renewal). A repeat buyer quadrupling its commitment after living with UPST vintages through 2023–2025 is revealed preference on credit quality, and the 24-month tenor removes annual renegotiation risk. But sized against an approximately $17B annualized origination pace, it covers roughly a quarter of volume per year — and pricing is never disclosed. Funding capacity is no longer the constraint on this story; funding economics are, and they show up in the take rate, not the headlines.

8. Verdict

Operationally bullish. Valuation: no margin of safety at $34.

SBC-corrected probability-weighted fair value: $14–18. Blueprint-delivered ceiling under strict SBC: $21–28. Street-lens (SBC-blind) blueprint value: approximately $46 — which is what the post-earnings price is discounting.

Q2 de-risked the fundamentals and simultaneously removed the price attraction. The margin trough is behind them; the SBC burden is not. We would not chase the post-earnings rally. What changes our view: SBC falling below approximately 11% of revenue in the coming 10-Qs while adjusted EBITDA margins hold above 21%, and deployment of the remaining $122M buyback. That combination migrates the base case toward $18–22 and legitimately narrows the gap.

Key risks to our bearish valuation stance: a Fed pivot in 2027 re-rating long-duration fintech; SBC discipline arriving faster than modeled (headcount grew 18% while revenue grew 64% in FY2025 — the leverage exists); UMI declining, which would loosen approvals and re-accelerate volume; and reflexivity — a higher stock price makes the convertibles equity-like and the buyback more powerful.
